Maybe I am a prude, but how is it alright to laugh & encourage this behaviour in a kid?

It depends how the kid grows up? There's nothing wrong with this behavior if it's in a healthy environment and everyone understands it as a joke.

If this was the reaction to a completely random person on the street, yeah, that'd be concerning. But within family? That just completely depends on the families dynamic then.
